I think this is the California emissions option, but what does that mean?

It is not California emissions, at least not per se. It is for CO2 emission control. The order code is used it seems worldwide. In addition to using the order code in conjunction with "CO2" it is used with "internal control", "internal AG", and "Selection COP Relevant Vehicles".
"COP" at least refers to "coil-on-plug" engines, a technology that allows for selective cylinder deactivation.

Thanks 5 Rakete! But, I'm still unclear...what exactly does this option do...and why? I assumed California from the CA in the code, plus the fact that CA has their own tighter emission laws. And, I don't see this as a selective Option on the "Build Your Own 5" from the BMWUSA website. Plus, my car was bought used and is originally from CA.

So...what does this option cost and how does one get it, what exactly does it do, and is there a drawback - does it lower gas mileage and/or horsepower?

It isn't an option, it is included in every car BMW sells in this country. All engines are 50 state emissions compliant (at least for the last ten-fifteen years). It may lower hp a little, but it doesn't make that much of a difference plus there is no way around it.
